Counterintuitively, the U.S. dollar strengthened vs. most currencies during 2022–2023, despite high domestic inflation. This occurred because the Fed’s aggressive rate hikes attracted capital seeking higher yields, increasing demand for dollars. A stronger dollar made imports cheaper for Americans — partially moderating goods inflation — but hurt U.S. exporters and reduced returns on international investments for U.S. investors.
Japan’s Unique Inflation Story
Japan had the lowest inflation of any major developed economy during 2021–2023, peaking at only ~4% in early 2023. Japan’s decades-long experience with deflation and very low inflation gave way to modest price rises driven by energy imports (Japan imports virtually all its energy), yen weakness, and finally some wage growth after 30 years of stagnation. For Japan, modest inflation was actually a policy goal — the Bank of Japan welcomed it.
What International Inflation Differences Mean for U.S. Investors
When U.S. inflation is higher than trading partners, the U.S. dollar tends to depreciate over time (purchasing power parity theory). U.S. investors holding international stocks benefit when the dollar weakens (their foreign investments are worth more in dollar terms). However, high U.S. rates strengthen the dollar in the short run, hurting international stock returns for U.S. investors.
